Dream Town is a forgotten, ancient realm accessed from the deep forest of the Hinterlands. Its door is in the shape of a crescent moon, and was hidden with overgrown thickets of vines, bracken, and moss. It was once reigned by a King, The Sandman, who was later overthrown and replaced with the Governors, Albert and Greta.

As the name implies, Dream Town's purpose is to help children and adults fall asleep by whispering bedtime stories and poems in their ears, to ease them into slumber. They have sleep weavers (Teddy Bears, Rag Dolls, and Floppy-Eared Rabbits), who lull children to sleep in the human world around the clock. They produce Dream Sand in their factory, made of a blend of stardust, moonbeams, and a pinch of yawns from Yawning Trees that grow in town.

The Town is in a constant state of twilight, where the sun does not ever rise, replaced with a full moon. The residents speak in rhymes and riddles, considered their common language. Citizens wear footed pajamas and sleeping caps, holding candle-holders with tall candlesticks to light their way. A clock owl perched atop the Lullaby Library keeps track of Town's time by marking every hour with a hoot. Dream Town is surrounded by a giant wall, intended to keep the Sandman from ever returning.

Sally and Zero uncover the long-forgotten doorway to Dream Town when she flees from Halloween Town. Distracted, Sally accidentally leaves the door open, setting loose the Sandman into the Human World and other Holiday Realms.
